EUR/USD impact: mildly bearish in the short term, but not a clear trend reversal.

The immediate market reaction favors the US dollar: EUR/USD pulled back from 1.1710 to around 1.1686, while US Treasury yields recovered from the prior day’s sharp decline. The stronger-than-expected US initial Jobless Claims reading—206,000 versus 210,000 expected—reduces concern about near-term labor-market deterioration and provides modest support for US-rate expectations.

The more important driver is the adjustment in expectations after the Treasury’s larger long-dated bond buybacks. The move initially contributed to dollar weakness through lower yields, but the reported buyback expansion is small and does not represent a change in Federal Reserve policy. That limits the case for extending the dollar selloff and supports consolidation in EUR/USD rather than an immediate continuation toward fresh highs.

For the euro, the medium-term backdrop remains comparatively supportive if markets continue to price an ECB rate increase while expecting the Fed to hold rates unchanged at the next meetings. That policy divergence could restrict downside in EUR/USD, particularly if upcoming US data weaken or Treasury yields resume their decline. However, the pair’s recent rise leaves it vulnerable to profit-taking whenever US data exceed expectations or US yields move higher.

The risk balance is therefore mixed:

  • Bearish EUR/USD: further resilient US labor or inflation data, renewed Treasury-yield gains, or reduced expectations for future Fed easing.
  • Bullish EUR/USD: confirmation that the Treasury operation creates sustained demand for longer-dated bonds, renewed dollar-selling pressure, or stronger ECB tightening expectations.
  • Key uncertainty: energy-related inflation risks linked to restricted shipping through the Strait of Hormuz could complicate both central banks’ policy paths and increase volatility across rates and FX.

Traders should monitor US Treasury yields, the Dollar Index, forthcoming US inflation and labor-market data, and ECB guidance. A sustained break above the recent high would require renewed dollar weakness rather than merely temporary euro strength; conversely, a deeper EUR/USD retreat would be more credible if supported by rising US yields and a widening expected policy advantage for the Fed.
